In an attempt to fight inflation caused by skyrocketing oil costs and other reasons, the Federal Reserve authorized its first interest rate rise in almost three years on Wednesday and hinted at another to come.

The Federal Open Market Committee of the central bank voted 12-0 to raise its benchmark interest rate by a quarter percentage point, or 25 basis points, in a move that the markets eagerly awaited. The overnight funds rate reached a target range of 3.75%–4% as a result of the action.

Fed Holds Firm Against Persistent Inflation

In its succinct post-meeting statement, the committee stated that “inflation remains elevated.” “A quicker return to the Committee’s 2 percent target will be supported by today’s policy action. Price stability will be provided by the Committee.

Chairman Kevin Warsh stated that inflation has been “too high … for too long” during a press conference.

“We need to be sure that underlying inflation is clearly and sufficiently moving toward our goal,” he stated. “The FOMC determined today that this standard has not been met.”

He stated, “All three of those things lend themselves to a firm unanimous decision today.”

Fed Officials Signal Further Rate Hikes Ahead

Although there was talk of numerous dissents, markets had priced in a greater than 90% likelihood that the FOMC would accept the rise despite a plethora of contradictory recent pronouncements from officials.

A significant majority of authorities believe that another raise might occur later this year, according to updated predictions the committee presented on Wednesday.

According to the dot-plot grid of each official’s expectations, 16 out of the 18 participants (Warsh hasn’t submitted a dot since accepting the job) anticipated another rate rise, with four of them seeing two more as possible.

Fed Raises Inflation Forecasts, Delays Target

One cut each is shown for 2028 and at least one for 2029, but no increases are planned for the following years.

Additionally, officials raised their inflation projections for this year.

Both the core price index, which excludes food and energy, and the headline personal consumption expenditures price index, which is 3.7% and 3.4%, respectively, are 0.1 percentage points higher than the June update. Although it anticipates a steep decline in both measures in 2027—2.3% for headline and 2.5% for core—the Fed does not anticipate meeting its inflation objective until 2029.

Fed rarely moves once

The Fed seldom makes a single adjustment since policymakers often avoid making incremental changes when they believe that inflation is too high and that higher rates are necessary, or when growth is too slow and the central bank is attempting to increase demand by lowering rates.

Although the Fed’s move was anticipated, the justification for the increase was out of the ordinary.

The Fed often considers the type of inflation the economy is now facing, including the lingering effects of tariffs and the increased gasoline prices brought on by the Iran War.

Persistent Inflation Fuels Fed Rate Hike Concerns

The current concern is that the length of the energy prices might increase expectations for inflation and begin to spread across the economy. Increased investment in artificial intelligence is another element that economists believe might contribute to inflation.

Additionally, policymakers are still thinking about the “transitory” experience from a few years ago since Fed officials believed the supply and demand shock from the Covid epidemic would soon subside. Rather, before the Fed took action, inflation measurements reached 40-year highs.

Three FOMC members voted against the decision to hold in July, indicating strong opposition to the policy perspective.

Treasury Yields Fall After Fed Decision

Treasury rates decreased following the ruling, indicating that investors were reassured by the central bank’s effort to control inflation. Prices and yields move in opposing ways.

According to Brad Conger, chief investment officer at Hirtle & Co., “today’s FOMC could mark the moment when the FOMC regained a measure of spine.” There were several justifications for remaining still. However, the committee took Main Street’s side for once.

“Inflation is a widespread issue, and all firms are finding it difficult to make decisions due to its unpredictability. It takes more than one swallow to make a spring.
